After you add watermark it won't appear right away on user avatars.
Avatars needs to be re-uploaded so they could be generated again.
Also you may run cron job to make sure watermark is processed in Backend -> Components -> JomSocial -> Monitor -> Mail queue -> Execute cron (button upper right).

That is a bug as I was able to replicate it also on my test site.
I reported it to our developers.
We should have fix ASAP.

I apologize that it took so long.
I had different test results than our developer.
But we came to conclusion that issue was caused by your own file. It was corrupted so even Photoshop couldn't open it.
We tried with some other random icon and it works without any issue:

Please, try with other icon.
